We stayed in the Rocks at the Lord Nelson Brewery Hotel. It's small, no frills, no elevator, continental breakfast is included. We really liked it though. The price was decent and the location is great. The beer they make on-sight is also fantastic.

I don't have a hotel recommendation as I stayed in a hostel the last time I was there. But it was in the Darling Harbour area and that is a great area to stay in as well. Lots of things to see and do near there and easy to hop on a ferry to downtown. But The Rocks is a nice area as well. Loved having a beer at the Lord Nelson brewery.

We had a great deal on the Westin (like $250 a night) and it was worth every penny. To this day, DH comments on how it was the best hotel he's ever stayed at.
Definitely second the rocks as an area to stay at. Just one thing though: everything on the observatory side is up a pretty steep hill and so a little further walk towards bars/restaurants/quay.
